Can an STZ-licensed business claim exemption for income earned outside the zone?

An STZA-licensed Zone Enterprise should not automatically claim tax exemption for every business income earned outside the licensed zone. Section 21 of the Special Technology Zones Authority Act, 2021 describes incentives, but their practical effect depends on corresponding tax law, the licence and the business activity. STZA's published guidance expressly states that not all exemptions described broadly in the Act are presently operational.

The statute and operative tax law

Section 21 refers to ten-year incentives for licensed Zone Enterprises. However, the Income Tax Ordinance, 2001 and relevant Finance Act amendments govern implementation. A statutory list in the STZA Act should not be read as an unrestricted immunity from every tax. The licensee must identify which provision actually covers each receipt, transaction or import.

The licensed entity

Obtain the full Zone Enterprise licence, its effective date, approved technologies and any conditions. A company with an STZ office does not thereby convert its subsidiaries and unrelated trading divisions into licensed enterprises. Separate legal persons require separate analysis. An ordinary certificate of SECP incorporation is not an STZA licence.

Income earned outside the zone

A company may perform software development or engineering in the zone while operating a separate commercial line elsewhere. The nexus between qualifying business and profits must be evaluated. Unrelated commodity trading, property rent or contract manufacturing cannot simply be assumed exempt based on the same legal name.

Integrated technology operations

A licensed enterprise might design products inside an STZ and arrange fabrication through a third party elsewhere. The tax character requires analysis of contracts, functions, risks and statutory language. External manufacturing is a material fact but not by itself a universal answer about the entire profit. The enterprise must show what business it actually conducts and earns.

Research and development substance

Maintain project logs, employee records, designs, prototypes, testing results, source code and technical deliverables to prove real zone activity. A rented desk with nominal staff is weak evidence of substantive operation. The company's tax position should correspond to functions actually performed.

Profits and minimum tax

The Authority's guidance identifies specified profits-and-gains and minimum turnover tax relief, subject to operative law. The applicable Income Tax Ordinance provisions and conditions should be examined independently. A profits exemption does not automatically end return-filing, recordkeeping or all withholding obligations.

Group entities and transfer pricing

Where one company performs R&D and an affiliate manufactures or sells goods, contracts should reflect actual functions, assets and risks. Section 108 of the Income Tax Ordinance can be relevant to related-party pricing. Artificially shifting margins to an exempt entity without commercial substance may create tax exposure.

One business income and allocation

A business may argue that one integrated licensed activity generates a unified income stream even though some functions occur elsewhere. Conversely, FBR may treat outside activities as distinct or reject an artificial structure. The correct analysis depends on legal provisions and the substance of the enterprise. Merely creating internal cost centres does not resolve whether statutory exemption applies to income as a whole or only qualifying activity.

Minimum turnover tax

An enterprise should separately evaluate minimum tax under section 113 and the corresponding STZ exemption provisions. A company cannot assume that relief from ordinary profits tax automatically resolves every turnover-based charge. Check the legal conditions, effective dates and required proof. A return may still be necessary even where the final charge is nil.

Withholding taxes

A customer may be obliged to withhold tax despite the recipient claiming an STZ benefit unless an applicable exemption or valid statutory certificate governs the payment. The company should obtain tax advice and the appropriate confirmation rather than demand non-deduction based only on its STZA licence. Credit and refund questions can arise independently from the final exemption position.

Sales tax and imports

STZA's guidance highlights capital goods import incentives under applicable sales tax and customs legislation. Goods to be used in unlicensed operations or imported outside a permitted category may not qualify. The enterprise should inspect HS classifications, import documentation, use restrictions and the relevant schedules. Income tax relief is not proof that every domestic service, raw material or piece of equipment is sales-tax free.

Separate operational records

Even where the legal argument favours one integrated business, the company should maintain detailed operational and financial records by activity and site. These can establish which employees, assets and contracts support the qualifying enterprise. A retrospective reconstruction may be less persuasive than payroll, attendance and R&D documentation created during operations.

Licence conditions and changes

A change in activity, premises, beneficial ownership or operations may require STZA notification or approval under the licence. The tax department may examine whether the enterprise complied throughout the relevant period. A company should not rely only on an old licence if its business has materially changed. Maintain official correspondence and renewal or amendment records.

A manufacturing group example

A licensed technology company undertakes embedded software and engineering inside a special technology zone. A separate manufacturing subsidiary in Taxila assembles devices and sells to government customers. The income earned by each company must be considered separately. Intragroup technology licences, engineering services and pricing should reflect genuine business responsibilities. Common shareholders do not automatically confer the licensed company's incentive on the manufacturer.

A single-company example

One Zone Enterprise signs customer contracts, performs design work in the zone and commissions external fabrication. The tax analysis must examine whether all receipts arise from the licensed technology business, what functions occur outside the zone and how the applicable exemption is worded. External fabrication does not necessarily make the arrangement unlawful, but the company should not assume that a licence proves every claimed profit qualifies.

An unrelated trading example

A company holds a licence for software development and later opens a commodity trading operation that does not form part of approved technology activities. Management cannot safely presume the trading profit is exempt because the legal entity remains the same. The relevant activities, approvals and tax provisions should be distinguished before preparing returns.

Transfer pricing documentation

Where affiliated entities share intellectual property and production functions, prepare an analysis of who develops assets, bears risk, owns inventory and performs customer-facing obligations. Agreements should correspond with conduct and actual invoices. The tax position should not rest on arbitrary percentages selected after profit figures become known. Independent valuation or benchmarking may be appropriate for significant transactions.

Engagement with FBR and STZA

Where a project mixes zone-based R&D with substantial outside activity, seek a documented interpretation based on the actual structure. The company should give complete facts when requesting clarification. A general website statement or informal verbal opinion from an official cannot replace binding legislation or a legally effective determination. Regulatory certainty should be pursued before implementing a major tax-dependent transaction.

Opinion and recommended course

A Zone Enterprise licence alone does not exempt all profits from unrelated outside-zone business. The taxpayer must establish that income qualifies under the implemented tax provisions and the licensed enterprise's genuine activities. Document operations, contracts and related-party pricing; examine withholding, minimum tax, sales tax and customs separately; and secure specific guidance where the structure is uncertain.
