What happens if an NBFC falls below its required capital?

An NBFC falling below its required capital in Pakistan may breach an ongoing licensing or prudential requirement and become subject to regulatory directions, restrictions or other lawful supervisory measures. The consequences depend on the category of NBFC, the nature of the capital requirement, the size and duration of the shortfall and the SECP's governing legislation and conditions. The current NBFC Regulations, 2008 were updated in January 2026. A company should not rely on an outdated minimum equity figure or assume that every shortfall automatically causes immediate cancellation.

Identify the applicable capital test

An investment finance company, asset management company and other NBFC categories may have different minimum equity requirements and capital definitions. The company must identify whether the shortfall concerns paid-up capital, minimum equity, net worth, regulatory capital or another prescribed measure. A cash balance cannot be used interchangeably with audited equity. The exact regulation, licence schedule and any SECP relaxation or notification must be reviewed.

Calculate the amount correctly

Obtain recent audited and management accounts, shareholder equity schedules, assets, liabilities and applicable deductions. Determine whether losses, goodwill or intangible assets affect the regulatory calculation. A statement that shareholders originally paid the minimum capital is not proof that the continuing equity requirement remains satisfied after accumulated losses. Finance staff should reconcile capital calculations with regulatory returns and accounting standards.

Is the requirement continuous?

Some capital requirements apply at licensing and throughout operations. Others can involve transition periods or milestones. The NBFC should establish the date of breach and whether the statute prescribes a period for rectification. It is unsafe to assume SECP will disregard the shortfall until annual accounts are filed. The compliance function should monitor the relevant measure periodically.

Regulatory reporting

A regulated institution may have a duty to notify or report a material breach in specified returns or correspondence. The timing and recipient depend on the operative provisions and licence. Concealing losses or filing an inflated capital figure can create separate regulatory consequences. The company should preserve calculation worksheets and provide an accurate explanation of the shortfall and proposed cure.

Directions and restrictions

SECP may have statutory powers to issue compliance directions, restrict business or take other measures where eligibility is no longer satisfied. The exact power and procedure must be identified. An NBFC should not assume all existing loans or contracts become void the day capital falls below threshold, but it must understand whether undertaking new activities is restricted. Continued business should follow any actual order.

Capital injection by shareholders

A straightforward proposed cure may be fresh equity from existing or new shareholders. The company must follow Companies Act provisions concerning further issue of shares and applicable issue regulations. A signed promise to inject capital next month is not the same as money lawfully subscribed and recorded. Investors should understand valuation and dilution before committing funds.

Subordinated debt and other instruments

A shareholder loan or subordinated borrowing does not necessarily count as regulatory equity merely because repayment is postponed. The applicable definition controls. Before proposing hybrid instruments to SECP, obtain specific legal and accounting analysis. A financing agreement labelled "capital support" cannot override express exclusions in the prudential calculation. The regulatory treatment should be documented rather than assumed.

Retained earnings and distributions

Suspending dividends can preserve capital but may not cure an immediate deficit if losses already reduced net worth. The board should assess cash requirements, legal distribution restrictions and creditors' interests. A company below required capital should not continue ordinary shareholder payouts without checking statutory constraints and its licence. An optimistic future profit forecast is not a current equity contribution.

Governance and board responsibility

Directors should receive prompt reports on the shortfall, liquidity outlook and compliance requirements. Board minutes should record the actual position and any authorised remedial plan. A regulator may question management fitness if it has been repeatedly informed of a breach yet conceals it. The board should appoint qualified advisers and ensure accurate accounting rather than delegate all decisions to the compliance officer.

Client assets and customer protection

Certain NBFC activities may involve entrusted client assets or investor funds, which require safeguards separate from corporate capital. Management should assess whether a capital shortfall creates risks to customer property, segregation or contractual performance. Client assets cannot be treated as available money for injecting equity into the NBFC. The institution should not divert restricted funds to hide a regulatory deficit.

Business restructuring

If shareholders cannot provide fresh capital, a lawful reduction in operations, sale of a division, merger or other restructuring may be considered. Each requires assessment of licensing permissions, creditor rights and customer obligations. A business plan proposing immediate expansion may be inappropriate where the entity cannot satisfy its existing prudential baseline. The regulator may require evidence of actual implementation rather than promises.

Licence suspension or revocation

Serious or persistent noncompliance can potentially lead to licence action under the governing framework, subject to lawful procedure. A company should examine show-cause, hearing and appeal rights. Capital insufficiency does not necessarily mean the licence automatically vanished the moment a monthly figure changed. Conversely, the absence of a final revocation order does not authorise disregard of a separate interim restriction.

A finance company example

An NBFC initially meets the minimum equity requirement but incurs substantial impairment losses. Its current eligible equity falls below threshold. Management should document the correct calculation and regulator notification requirements, seek lawful shareholder support and consider restrictions on new business. It should not represent the original subscribed capital as sufficient while ignoring accumulated losses.

An asset manager example

An asset management company has a capital deficit while managing customer investment portfolios. The board should assess obligations to investors, segregation of portfolio assets, licence conditions and possible remedial plans. Management fees collected from clients do not automatically become free shareholder capital. Any proposal to transfer mandates or merge operations may require regulatory approval and investor communications.

Independent assessment

Where calculations are disputed, use qualified auditors or accountants to review the capital measure and supporting records. An NBFC should not challenge an SECP finding solely by asserting that its business remains commercially valuable. Goodwill and future profits may be excluded from the specific regulatory measure. A credible reconsideration request should reconcile figures line by line with the governing rule.

Opinion and recommended course

A below-minimum-capital NBFC needs prompt regulatory and financial action. Identify the category-specific test, calculate the true shortfall, comply with notification and restrictions and present an achievable cure. Fresh equity, lawful restructuring or orderly exit may be necessary. Do not assume historic capital or uncommitted investor promises satisfy an ongoing requirement.
