When can withholding tax deducted by a customer be adjusted?

Withholding tax deducted by a customer in Pakistan may be available as a credit against a taxpayer's income tax liability where the particular statutory provision treats it as advance or adjustable tax. Other deductions can be characterised as minimum or final tax or be subject to special rules. The label “withholding tax” therefore does not establish an unconditional right to set off the full amount against every other tax liability.

Identify the deduction provision

A business invoice may involve section 153 of the Income Tax Ordinance, 2001, while dividends, imports, salary or other transactions may fall under different provisions. Obtain the payment advice, withholding certificate and contract. The legal classification should be based on the transaction and current law, not the customer's generic bookkeeping code.

Advance, minimum and final tax

An adjustable withholding amount can reduce the applicable assessed tax according to the Ordinance. Minimum tax can establish a liability floor, and final tax can operate differently. Certain provisions changed through Finance Acts, so a treatment used several years ago may be inaccurate for the relevant tax year. The taxpayer should determine the current regime before entering a credit into the return.

The recipient's identity

The tax should be associated with the correct person and tax period. If a customer deducted tax from Company A's invoice but reported the NTN of Company B, the entities cannot simply treat the deduction as freely transferable. The taxpayer should obtain a lawful correction from the withholding agent and reconcile official statements.

Withholding certificate

The prescribed certificate or record may identify payer, recipient, gross sum, rate, section, deduction and dates. Request it promptly. A certificate helps prove the amount withheld but does not itself establish its legal treatment as adjustable, minimum or final. Supporting invoice and bank records should correspond to the certificate.

Deduction and payment to FBR

A customer may make a deduction without depositing or properly reporting it. Preserve payment advices and correspondence identifying the withheld sum. The taxpayer should examine current statutory credit requirements rather than assume every disputed withholding automatically appears in IRIS. The payer may have separate duties and exposure for failure to remit.

Section 153 supplies and services

Different categories of supplies, services and contractual payments may have different rates and tax effects under section 153 and related provisions. Classify the transaction from the executed agreement and actual delivery. A mixed technology project may include licensing, equipment and services with distinct treatment. The payer's description cannot necessarily override substance.

Revenue and credit reconciliation

Prepare a spreadsheet showing each invoice, gross amount, net payment, tax deducted, tax year and official record. Reconcile with reported sales and ledger entries. Avoid claiming the same credit twice or placing it in another taxpayer's return. A precise invoice-level schedule can resolve disputes that cannot be answered through a general statement that the company suffered excessive withholding.

Tax year and timing

The date of payment or withholding may differ from the date revenue is recognised under applicable accounting and tax rules. The taxpayer must identify which return legally receives the credit. Where an invoice is issued in June but the customer pays in July, the reconciliation may span reporting periods. The return should not simply force both events into one year without statutory support.

Refunds and excess amounts

Where allowable credit exceeds tax liability, a refund or other statutory treatment may be available under section 170 and related provisions. A genuine minimum or final tax may not be refundable simply because the taxpayer hoped its ordinary tax would be lower. Review the total return and classification before making a claim. A refund application should be supported by original tax records and the correct calculation.

Exemption and reduced-rate certificates

A taxpayer may qualify for a certificate permitting lower or no deduction under particular conditions. The payer should verify the operative certificate and statutory provision. A business cannot automatically instruct customers to stop withholding based on a brochure or licence that does not legally establish the relevant exemption.

Special Technology Zone businesses

An STZA licence may support specified tax incentives under corresponding tax law, but the Authority itself notes that not every broadly described exemption in the Act has been implemented. The paying customer must apply the current law and any necessary certificate. A Zone Enterprise should not simply demand that all withholding stop without analysing the exact transaction and incentive.

Incorrect rate

If a payer deducts at the wrong rate, obtain the contract, tax registration and operative schedule. A correction request to the payer can address factual or classification errors before the income tax return is filed. Where the dispute involves legal interpretation, document the basis rather than threaten immediate recovery proceedings without checking applicable mechanisms.

Nonresident recipients

A payment to a nonresident can be subject to special withholding provisions and double-tax treaty analysis. The appropriate treatment may not match that for an ordinary resident service company. Residency, source, permanent establishment and treaty documentation should be established before filing. A foreign invoice and payment abroad do not automatically exempt the transaction from Pakistani withholding.

A services example

A company invoices Rs. 10 million and receives less because a customer deducts withholding tax. To claim credit, the company must determine the section and whether the particular withholding is adjustable. Its annual return may also include other tax requirements. Simply subtracting all deducted tax from the total assessment can produce an incorrect result.

An incorrect NTN example

A group customer reports deductions under a related entity's NTN. The rightful recipient should ask the agent to correct the filing through the authorised process and produce invoice and bank evidence. Neither company should claim the same tax. If FBR declines the correction, obtain a specific written reason and consider the correct statutory remedy.

A disputed credit before assessment

Supply certificates, payer statements and a reconciliation with the tax return. If the assessing officer has mistaken a recorded deduction for another year, explain the evidence. If the issue is a legal restriction on adjustment, address the relevant subsection directly rather than merely restating that tax was withheld.

Rectification and appeal

An obvious mistake apparent from the record may be considered under section 221. A substantive disputed order can require appeal through the proper forum and time limit. Do not assume a pending rectification request automatically extends appellate limitation. Preserve the final assessment and evidence of statutory filing.

Opinion and recommended course

Withholding can be credited or refunded only to the extent permitted by its actual tax regime. Identify the correct section and taxpayer, collect reliable deduction records, reconcile the return and challenge wrongful denial through the appropriate statutory route. Not every payment labelled WHT is freely adjustable.
